I've got the same problem before!
My directory setting is correct, and using Linux server, I've tried the permission setting for "Upload" directory is 666 and 777, both doesn't work! and finally, I tried chmod 2777, and it works!

Depends on the server, 2 is like GUI or something, and on this server, I have to have it set to that too ... it's diffrent, but it's cool. lol
